What Every Shrewd Investor Should Know About Exchange Traded Funds - ETFs

Understanding how to use ETFs, learning to spend less time on trading, generating the returns you want are dependent on knowing three things. These three basics are, how you trade in an ETF, the cost of trading in ETFs, and why you want to trade in them; their benefits. I will give you the foundation in this article that will enable you to decide if they should be part of your wealth building strategy.

ETFs Are Traded The Same Way You Trade Stocks

ETF's are a collection of assets that mirror the performance of an index.

Because each ETF has its own ticker symbol and expense ratio it is traded just like a stock. And like a stock you can use it for day trading, swing trading or just hold it for long term gains. Mutual funds on the other hand, which are similar to ETFs, incur a financial penalty if you don't hold them for specific amounts of time. Keep in mind that like stocks and ETF is priced by the market not by the net value of the underlying assets.

Economical To Trade

Mutual funds have a trading restriction in that you pay a fee if you trade it before a stated time. With an ETF you make the decision when to buy, hold or sell. Also there is a lower expense ration associated with ETFs. Keep in mind that the expense ratio refers just to the operating costs and management fees presented as a percentage of the fund's net assets over a given amount of time.

There are additional brokerage and transaction costs not included in expense ratios. Mutual funds typically charge 1 -3 per cent while an ETF charges only .1 to 1 per cent.

Advantages

ETFs originally tracked indexes such as the S&P 500. They now mirror industry groups or sectors as well. This means you don't deal with the underlying asset's contract details. The ETF does that for you. And although similar to mutual fund they tend to have lower taxes than mutual funds. On a practical note they allow you to deal in different markets without opening multiple accounts.
